Understanding Simple Interest
Simple interest is calculated only on the original principal amount for the entire duration of the loan or investment — unlike compound interest, previously earned interest does not itself earn further interest, so growth is linear rather than exponential.

Worked example: a 100,000 principal (in any currency — for example, ₹1,00,000 for an investor in India) at 8% p.a. for 3 years: SI = (100,000 × 8 × 3) ÷ 100 = 24,000. So the total amount after 3 years is 124,000, with the same 8,000 added each year.

Common Mistakes When Using Simple Interest
1. Assuming a loan or deposit uses simple interest without checking. Most bank loans, credit products, and many deposits actually use compound or reducing-balance interest, not flat simple interest — always confirm the method stated in the product's terms.
2. Mixing up time units. The formula requires time in years — using months or days directly without converting (÷12 or ÷365) produces a wildly incorrect result.
3. Applying simple interest logic to EMI-based loans. EMI loans use the reducing-balance method, where interest is recalculated each month on the outstanding balance — using a flat simple interest formula will significantly understate or misrepresent the true interest cost.
4. Forgetting simple interest doesn't compound even on reinvested interest. If you withdraw and reinvest simple interest earned, that reinvested amount can start compounding separately — but the original instrument itself won't automatically compound it for you.
